Some thoughts....
That model was introduced in Oct '05 and discontinued in March '06.
I wouldn't be surprised if the hard drive is near the end of its life......or/and the logic board.

My MacMini is from late '06 and I had the logic board fail and the HD replaced.
Maybe it's time to go with that new configuration you mentioned.
