Can the OS be installed on an external drive? Maybe I could do that and see if I could save some of the data?

Probably. 
You might need a bigger gun, Diskwarrior. Sounds like the directory is hosed.

common causes: drive failing, disk too full, no maintenance performed at regular intervals.


Option 2 if there is no info you really need, try an erase and reinstall.
